I wouldn't call it stupid, just naive.

I'd politely inform him/her that he/she needs to host his/her own images.

I feel sorry for his lawyer, having to politely tell him to get a grip.

It's a simple matter of economics: you pay for hosting which is essentially storage and bandwidth. If someone starts using the storage and bandwidth you have paid for they are essentially using the resources you traded your money for. This is along the lines of some stranger walking in to your garage and filling their car up with the gas can you have to fuel your lawn mower. Of course this is all part of web ethics and it's unfortunately not a presumed position even though it should. So explaining it kindly is the best thing I think.

I'd put the images back up.

Except scripted, so every so often (1 time in 100) they were replaced with porn.

I used to have an image of Bush saying "I steal bandwidth". It was kind of funny looking at my stats. One guy used it as his avatar and his title was, 'It's true'. It's such a gray area though because a lot of people have different reasons though I think using porn would get someone kicked if used randomly. I think it you'd do that then do it all the time so the person doing it would ask about why their stolen image isn't what they thought it was versus getting the boot from a site with mods thinking it was intentional and the person having not a clue. Now if one guy in particular was intentionally stealing bandwidth, you've talked with him, and he refused to stop, then I think that one in a hundred idea would apply nicely.
